10. How to Price Options Based on Implied and Historical Volatility

In the last video, we took our first look at option pricing. In this video, we will continue with option pricing by taking a closer look at volatility. Volatility can be broken into 2 parts- Historic Volatility, and Implied Volatility. Historic Volatility is the volatility of the Periodic Daily Returns. The Periodic Daily Return is the rate that price changes each day using continuous compounding. Each day, the price of a stock is the previous day's price times e raised to some value. The value that e is raised to is the rate of change for that day, in other words, the Periodic Daily Return. Historic Volatility refers to the Standard Deviation of the Periodic Daily Returns. The standard deviation shows the rate of dispersion, or how spread out the Periodic daily Returns are from the average of all of the Periodic Daily Returns. In short, Historic Volatility is the Standard Deviation of the Periodic Daily Returns over a 1 year period. For more on this, please what my video on the Period Daily Return, and my 3 video series on the Standard Deviation. Implied volatility shows the market's opinion of the stock's potential moves, In other words, Implied Volatility shows what the market "implies" about the stock's volatility in the future. When Implied Volatility is high, then the market thinks that the stock has potential for large price movements in either direction before the option expires. When Implied Volatility is low, then the market thinks that the price of the stock will move less by option expiration. Implied Volatility is affected by things like upcoming earnings reports, and upcoming economic announcements. For instance, in the days leading up to an earnings report, Implied Volatility will increase due to the uncertainty of what the results of the report will be, and after the earnings are announced and the results are known, Implied Volatility will decrease. Volatility is the largest factor in determining option pricing. Let's say that there are two stocks that are both priced $10 per share. One of these stocks goes up and down about 1% or 10 cents each day, and the other stock goes up and down about 3% or 30 cents each day. Let's say that a trader buys $12 Call Options on both stocks. This locks in a pre-set buy price of $12, so this trader is hoping that both stocks rise above $12 before the options expire. The stock that moves around 3% each day on average has a better chance of rising over $12 than the stock that only moves 1% each day on average. Therefore, the option for the stock that moves 3% a day will be priced much higher than the option for the stock that only moves 1% a day. In other words, the higher the volatility, the more the cost of the option. Volatility is used to form a range around the expected path for price to create a continuous range of probability for what the actual rate of change in price will be. By combining some basic assumptions about the markets with some basic laws and theories of statistics, we can develop an expected path for price. In other words, we can determine the path for price that has the greatest odds of occurring. Even though we know price probably will not follow that path, it is the path that has a better chance of occurring that any other path. Therefore, we call it the expected path for price. We can take that expected path of price along the volatility, and form what is known as a probability distribution of what the future path of price will be. In other words, we take the expected path of price, and the volatility, and form a range around the expected path that tells us the probability or odds of any path occurring. We can use this to determine the probability of what the future price will be, not only for pricing options, but also for things like Monte Carlo Simulation, which is used to determine possible future outcomes of price, and Value At Risk, which is used to determine things like expected maximum risk of loss. In the last video, I mentioned that option pricing only has 5 inputs or 6 if the stock pays a dividend. The Strike Price is fixed, but the stock price, the volatility, and the amount of time left until the option expires are constantly changing, and interest rates may change at any time. As these values change, they affect the price of the option. In the next video, we will begin to look at how these changing values affect an option's price by taking our first look at the Greeks. There is no alternative to learning. Option buyers should gain knowledge of how derivatives segment work then only they can do perfect option chain analysis. If the GBP/USD rate is 1.56 and you are trying to be able to gain if the rate increases, you could set a stop loss order at 1.54, which would be the worst rate that you would be willing to trade at. The benefits of this are that you are protected against negative market movements; however, the negatives of this that you may prevent yourself from getting the best possible rate by being caught in a yoyo market. One Cancels Other Order This currency trading device is a hybrid of the limit and stop loss orders. What this option allows you to do is to set a stop loss at 1.54 and then a limit order at 1.58. If and when either of these rates is reached, the transaction will get executed at that exact moment. The benefits of this sort of transaction is that it protects you from the negative market swings while also allowing you to take advantage of the upswings in the market. Conversely, the negatives are that you have limited upside potential. Time Option (Flexible Settlement) If you are unsure about the exact acquisition date of your transaction, this option will allow you flexibility for the date that you execute the transfer. The forward rate will be identical and will usually not involve a premium payment. Call Options When thinking of a call option, it is essentially an agreement to buy a certain asset at a specified future date at a particular pre-determined cost. For example, GBP/USD for a one year call option with a strike of 1.54 allows you to buy GBP and Sell USD for one year at a time for the rate of 1.54. If the spot rate ends up being higher than your strike, then you would be able to buy at the strike rate and conversely, if the spot rate is lower than the strike, you could ignore the transaction and buy directly in the market. While this provides great flexibility, you do usually have to pay a premium to enjoy such benefits, which should be added to your financial calculations. Put Options By utilizing a put option, you have an agreement that gives the potential to sell an asset that was a pre-agreed upon strike rate. If you have GBP/USD for a one year put option with a strike of 1.54, you are able to sell GBP and buy USD one year at a time at a rate of 1.54. That being said, if at that current time, the spot rate is lower than the strike, you would exercise the option and make a profit. Participating Forward If you buy option on GBP/USD with $300,000 and you sell a call option of the same currency pair with $150,000 and the GBP/USD rate goes to 1.58, you would make fx gains and would pay half of the gains that you made to call the option buyer ($150,000). In the same instance, if the rate went down to 1.50, you would make losses on the transaction and the put option seller would pay you any loss on the full ($300,000).

Call Options vs Put Options Call Options versus put options Call options give the option holder the right to purchase an asset at a specified price (exercise or strike price) on or before a specified expiration date. A January 2, 2015 Call Option on Microsoft stock MSFT with an exercise price of $45 entitles its owner to purchase Microsoft stock for $45 at any time up to the expiration date of January 2, 2015. The holder of the call option is not required to exercise their option (purchase the stock). It only makes sense for the call option holder to exercise their option if the market value of the underlying stock exceeds the exercise price. This way the option holder can purchase the stock at a price that is lower than market value and then resell it at market value. The difference between the market value and the exercise will the option holder’s return. Options Contract s must be purchased by the option holder. The price that the options contract sells from is called the “premium”. In order for the option holder to make a profit on their investment the difference in the strike price and the market value must exceed the price that the options contract was purchased for. Options contracts are based off of 100 shares however the price is quoted on a per share basis. Therefore if the option price is quoted at $1.45 then the options contract would be purchased for $1.45 x 100 = $145.00. The options multiplier is the number of shares that the options contract represents therefore the options multiplier is 100. When the market price of the underlying stock exceeds the option’s strike price the holder can “call away” the stock purchasing it for the exercise price keeping the difference in the exercise price and the market price as their return. If the option is left unexercised it expires and has no value. Calls provide profit when prices increase, therefore purchasers of call options are generally “bullish” on the underlying asset. In contrast to call options are put options. Put options give the option holder the right to sell the underlying asset at a specified price on or before the expiration date. A January 30, 2015 put option on Microsoft stock MSFT with an exercise price of $45 allows the option holder to sell the option on or before the expiration date for $45. If the price of the underlying asset drops below the exercise price then the option holder can sell the stock to the put writer at the exercise price. Profits for put options are made when the value of the underlying asset decreases. As the underlying asset’s value decreases, the profits are increased for the holder of the put option. When the holder of a put option exercises the option his profits are the difference between the exercise price and the market price of the underlying asset. Below is an excerpt of call options quotations pulled from Etrade.com for MSFT call and put options. The current price for MSFT shares is $45.62. The “Strike Price” column is the price that the option holder can exercise their option for on or before the expiration date. If they hold a call option then the option holder can buy the underlying stock for the strike price. If they hold a put option they can sell the underlying stock for the strike price on or before the expiration date. The “open interest” column represents the number of options contracts that exist for this specific stock and the specified strike price and expiration date. The “volume” column is the number of options contracts traded over a specified period. The “net change” is the difference between the option’s current price and the previous day’s closing price. The “Last” column represent the latest price that the option traded for. The “Bid” column represent the price that potential buyers of the option are offering to purchase it for. The “Ask” column is the price that current holders of the option are willing to sell it for. When the bid and ask price meet the option’s contracts are sold. MSFT Options Listings Explained The price of options contracts decrease the closer the option gets to the expiration date. This is because the time-frame and chance for the underlying stock to reach favorable price levels decreases making the investment less attractive and therefore less expensive. Conversely, the further into the future the options contract’s expiration date, the higher the price to purchase the option. This is because the option holder will have more time for the underlying stock price to reach favorable prices where the option holder can exercise their option.
