I love flipping and owning rentals, but which one is better? I think it is hard to compare the two strategies because they are both so different. Flipping houses is more of a job, and holding rentals is more of an investment. My strategy is to make money with house flips so that I can invest more money into rental properties. Overall, I think the best way to invest is in rentals, but the more money you make, the more rentals you can buy. It helps to have a high paying job which flipping houses can provide. I have switched to buying more rentals or buying more houses based on the market as well. Some markets are better for flipping, while others are better for renting. The market in Colorado took off the last couple of years making it tough to make money with residential rentals. However, I found that commercial rentals have better returns in my area and I have been investing in them lately. I am still flipping houses and buying rentals. I think investors need to be careful with what properties they buy as rentals because you will have the property longer. These include duplexes, triplexes, and fourplexes. What makes this unique is that in addition to your unit, you have other units that you can freely rent out which can cover your entire ownership cost of the property. When you buy these properties correctly, your rental income from the other units will cover your entire mortgage, property taxes, insurance and repairs, essentially letting you live in one of the units for free. Not only that, but you can apply the rental income towards your loan, meaning you can often qualify for a much larger loan than normal. You’re also paying down your loan and building equity at the same time. My biggest recommendation to maximize the rental income is to look for vacant multi-family buildings that need cosmetic upgrades. This means you can immediately begin updating the property when you buy it - new floors, paint, bathrooms, landscaping are all cheap and make a significant improvement for rental income. Now of course, there are downsides of doing this. First of all, you will have to manage tenants and that can be a part time job in and of itself. You will also have some shared common areas - it’s not any worse than an apartment, but you will be in close proximity with your tenants. It’s not for everyone. But the good news is that when you’re ready to buy a house or upgrade, you can rent out your unit and you have a great cash-flowing rental property for you to keep long term. When done correctly, oftentimes the rents of the other units will cover your entire lease - allowing you to pretty much live for free, sometimes even turning a small profit. All without owning the property, without coming up with a huge down payment, while still keeping the mobility of being able to rent. And…you’ll get to live in a much larger house than you’d be able to afford on your own. But, like anything that sounds too good to be true, there are some downsides that I should mention… The first, and biggest hurdle to overcome is that oftentimes lease agreements include a no-subletting clause. This means that you CANNOT rent out individual rooms or sublet the property without the owner’s prior written consent. So before doing this, make very clear with the landlord with your intentions - and make sure the lease agreement allows a room subletting clause. The second downside, assuming you’ve found a landlord okay with you subletting rooms, is the liability. Generally if you sign the lease, you claim sole liability for anything that happens to the property - and then it’s up to you to go after your tenants to collect for any damages. This can often be mitigated by collecting a security deposit from your room mates, and drafting a strongly worded lease agreement outlining the responsibilities of your co-tenants. This way, you have some recourse in the event of damage. The third downside is that you’re responsible for covering the entire amount of rent. When you sign a lease, the landlord doesn’t care who pays and who doesn’t….but the entire amount of rent will need to be paid on time. The fourth obstacle to overcome is proving the financial ability to pay the lease. Many landlords don’t want to take the gamble of assuming you’re going to find renters to cover your $3800 per month cost if you’re only making $2000 per month…any landlord will know that if you don’t find tenants, you can’t pay and you’re screwed. So qualifying for something like this will often include still renting a home within your means. And as a fifth downside is that, yes, you’ll need to live with room mates. This isn’t for everyone, and I get that - but it’s par for the course. Now if you do decide to do this, definitely screen your room mates HEAVILY. You’ll need them to show proof of financial responsibility, give a security deposit, have a decent credit score or come with a co-signer, and you’ll need to draft your own lease agreement between you and the tenant. Anytime you calculate cashflow, you have what’s called the “gross rent.” This is the TOTAL amount of rent you receive. So if you rent out your house for $2000 per month, that $2000 is the “gross rent” - it’s before all of your expenses. And unfortunately, anytime you own real estate, you have recurring expenses - for instance, you have property taxes. Insurance. Repairs. And at some points there will inevitably be vacancy when the house isn’t being rented, but it’s still costing you money to own. These are inevitable. So the first step when calculating your net cashflow is to DEDUCT all of those expenses from your total rent. So even though you might get paid $2000 per month, after all of those expenses eating into your money, you might now only be left with $1200. Any time you see real estate returns calculated, it’s usually like this - and this is often referred to at the “net operating income.” Total rent, minus all expenses = net income. So you’ll need to understand what property tax rates are in your area, how much insurance roughly costs, how much you can realistically get for rent, and how quick you can generally rent out a unit. One thing not generally included in those calculations is the mortgage payment. This is because mortgages numbers can vary wildly from person to person depending on how much money you put down, how long of a loan you get, and at what interest rate. But, in almost every situation, your mortgage will be an additional expense in addition to the total rent you receive. The second way to make money in real estate is by equity. This means that the value of the property increases because of something you’re doing to it - and there are two ways to make money this way: 1. The first and the most common is by paying down your loan. In most situations, your loan is broken up in two categories: principle and interest. Any time you pay down the loan every month, part of it pays interest on the total balance of the loan, and the other part pays down the balance - that second part is equity in the property. 2. The second way to make money with equity is by actively increasing the value of the home. Often this means remodeling the home or adding square footage. And your equity is the difference between the amount you spent, and the new value of the home after renovations. Doing this is also generally pretty predictable. You can see other properties and what they’re selling for, and as long as you make yours similar to that, all things considered, you should get about the same price - and that’s profit. The third way to make money in real estate is through appreciation - this means that over time, the value of the property goes up in value. This one is highly location dependent - some areas will go up as fast as inflation, just given the cost of materials to build a house get more expensive over time. This is fine, because it means your money doesn’t really lose any value - it’s simply a preservation of wealth. But other areas will go up substantially more depending on the demand for the area, and how much space is available to build. Using a combination of these three can often give you a much, much more accurate idea of your total rate of return much beyond cashflow - and this is how you calculate your returns and evaluate a good deal while owning rental property!
