When it depends on a credit payoff, it is called a credit-linked note. A simple example of a structured note would be a five-year bond tied together with an option contract. The addition of the option contract changes the security's risk/return profile to make it more tailored to an investor's comfort zone. This makes it possible to invest in an asset class that would otherwise be considered too risky. From the investor's point of view, a structured note might look like this: I agree to a three-year contract with a bank. I give the bank $100. The money will be indexed to the S&P 500. In three years, if the S&P has gone up, the bank will pay me $100 plus the gain in the S&P. However, if the S&P has gone down, the bank will pay me back the entire $100 - an advantage known as downside protection. (In reality the downside protection is usually "contingent", i.e. it only applies up to a certain threshold amount. For example, with a threshold of 40%, if the S&P has gone down by more than 40%, the bank will no longer pay me back $100, but instead it will pay me the proportional value indexed to the S&P - e.g. $55 if the S&P has gone down by 45%. Because no such actual security exists outside of the sponsor creating such hybrid, the creditworthiness of this structured note depends on the strength of the sponsor.

Why You Should Avoid Structured Settlement Investments

A blog reader recently asked me for my opinion on investing in structured settlements. I asked my Right Financial Plan co-author Tiya Lim for her thoughts, as she analyzes these types of investments for our firm. Here's what she had to say. A company sent the reader a few proposals, which all promised high yields with cash flows backed by highly rated insurance companies. One specific example was structured like this: Insurance company: Prudential Life Insurance (A+ Rating) Initial investment: $38,731.58 Payouts: March 11, 2024 -- $60,000 March 11, 2027 -- $30,000 March 11, 2030 -- $15,000 Yield: 7.75 percent A yield of 7.75 percent sounds great in today's interest rate environment, but is this really a good investment? Let's look a little deeper. What's a structured settlement investment? When plaintiffs are awarded settlements, they're often paid in lifetime or periodic installments. If the recipients need all the cash now, they can sell the structured settlement for a lump sum payment and give up future rights to the cash flow of the settlement. The company that purchases the structured settlement can then sell cash flows to investors, such as the reader who submitted the above proposal. Would I recommend this product? No. First, not only is the maturity of the product long (almost 20 years), but the product is also illiquid. While there may be a secondary market to trade structured settlements, liquidity is unlikely to be as robust as it is in the bond market. When you invest in illiquid assets, you should expect a liquidity premium. When one isn't present, you're simply taking risk without being compensated for it. Also, although the credit rating of insurance company is strong, there's certainly credit risk in relying on cash payments over the next 20 years from a single insurance company. Does AIG ring a bell? Proper diversification can greatly reduce this risk. Finally, if you compare the Prudential structured settlement to a corporate bond index, the case for structured settlements becomes even less appealing. Prudential Structured Settlement Product Comparison The higher yield looks pretty substantial. However, keep the following in mind. If the duration of the index were extended to match the Prudential product's duration, the yield gap would be much smaller. Then, the question becomes: Is the additional yield worth the additional risks we discussed earlier? Given that the main role of fixed income is to dampen the risk of the portfolio, it doesn't seem worth it.

There are essentially 3 financial instruments involved in the make-up of a structured note Part 1 - to provide the capital security at the end of the 3 year term: A zero coupon bond (A bond) is bought by Bank to provide the 100 return in 4 years time. This will redeem at 100 in 4 years time and sufficient is bought to provide a return of capital to investors. For example, if the bond was yielding 5% pa now, it would cost 80 for a 4 year bond returning 100 upon maturity. Part 2 - put option sold for 15 to someone else: A put option is sold. This give the buyer of the option the right to sell the worst performing share at the original strike price if the price of any of the shares falls by more than -50% from their strike price at maturity of the product. By combining this with the zero coupon bond above, we achieve the soft capital protection. The option buyer will pay a premium, likely to be in the order of 15%. So, the Bank will have received 115 thus far = 100 from investors (Part 1) and 15 from the put option buyer (Part 2). Part 3 - the Bank pays for a 4 year income providing annuity to provide the annual income: As mentioned, the investor pays 100 (Part 1) and there is 15 from the sale of the option (Part 2) giving a total of 115. If we assume 5% cost and charges then we have spent 80 (bond, part 1) + 5 (charges) = 85 spent to cover expenses and create the soft protection. The balance of 25 (115 - 85) is used to buy a bond that has the characteristics of a temporary annuity for 4 years, repaying the initial capital of 25 plus interest over the life of the product to give the clients the 8.5% annual return. Transcript: Hi, I’m Sam, and I want to tell you all about trade finance, and along the journey, this might even help your clients. Did you know, around 80-90% of global trade is reliant on trade and supply chain finance, which is estimated to be worth around $10 trillion US dollars a year. We want to help explain some of the concepts behind trade finance, should it ever be useful for you to explain or help your clients. Sometimes banks might not be the best funding option. We’ve seen increasing regulation, reduced standard lending, and SMEs finding it difficult to access finance from traditional means. Is this really the case? Absolutely not! At Trade Finance Global, we help companies find debt funding. We’re impartial, flexible and work with most funders on the market to ensure SMEs really do get the most appropriate source of funding to help them grow. So what do we offer? In a nutshell, we offer business finance solutions, through our network of lenders to companies. This video covers trade finance – which is one type of debt finance, how it works, and everything you need to know to explain it. What is trade finance? Trade finance is an umbrella term encompassing many types of debt finance, including those which we offer, such as, invoice finance, factoring, letters of credit, forfaiting, export credit, open account, cash advance, documentary collections, guarantees and structured finance– some of which we will discuss in later videos. Today we’ll be talking to you about core ‘trade finance’ and how it works. Most people think that trade finance involves international trade, however, it often just involves domestic or internal trade. So, how does it work? A trade finance transaction will require a seller of goods and services as well as a buyer. A lender would come in and fund this trade. Trade finance is relevant where a seller requires a buyer to prepay for goods shipped. In traditional long-standing relationships, there is often a lot of trust between the seller and the buyer, where they may trade on open account terms. However, in most trading relationships, trade finance will be used. What is needed? As an example, the buyer wants to reduce their risk by asking the seller to document that the goods have been shipped. The buyer’s bank assists by providing a letter of credit to the seller (or the seller’s bank) providing for payment upon presentation of certain documents, such as a bill of lading. The type of document used in the process depends on the nature of the transaction and how evidence of performance can be shown (i.e. bill of lading to show shipment). Trade finance is the type of finance used by buyers and sellers to assist with the trade cycle funding gap. So, if you’re a UK buyer purchasing clothes from China, you might use a trade finance facility to mitigate and reduce risk. Lenders who assist with bridging this finance gap will normally require a number of elements to make sure that the transactions are safe, effective and secure. They will ensure: - Control the financial elements of the transaction - Monitor the trade cycle throughout the trade - Security of the goods and the debt, which is also known as a receivable What’s the risk? When trading goods, either the buyer or the seller will have to take some form of risk. A seller wants payment upfront, whilst a buyer would want to defer payment by receiving some form of credit terms. So how does trade finance help? It’s often difficult to convince a seller to provide extended payment terms, as they normally want the cash upfront. This is particularly difficult when trading with unfamiliar partners. Paying sellers up front for goods can be difficult when businesses are under pressure to sell products on to their end customers. With trade finance, payments are made directly to UK or overseas sellers, which bridges the funding gap between paying suppliers and being paid by customers. At Trade Finance Global, we know that standard forms of debt don’t work, and most business owners are not keen to put up standard security. Within trade finance, instead, it’s possible to use purchase orders, invoices, insurance and goods to be used as security. So, how does it work? Using a Trade Finance facility is straightforward: 1. Firstly, an order is placed with a supplier; 2. The funder then pays the seller upon guarantee of the goods being shipped. 3. Goods are shipped and delivered to the end customers of the company and 4. Finally, the buyer repays the lender. Depending on what is agreed, this may be within 90 days from the transaction date

Mutual funds are operated by money managers, who invest the fund's capital and attempt to produce capital gains and income for the fund's investors. A mutual fund's portfolio is structured and maintained to match the investment objectives stated in its prospectus. BREAKING DOWN 'Mutual Fund' One of the main advantages of mutual funds is they give small investors access to professionally managed, diversified portfolios of equities, bonds and other securities. Each shareholder, therefore, participates proportionally in the gain or loss of the fund. Mutual funds invest in a wide amount of securities, and performance is usually tracked as the change in the total market cap of the fund, derived by aggregating performance of the underlying investments. Mutual fund units, or shares, can typically be purchased or redeemed as needed at the fund's current net asset value (NAV) per share, which is sometimes expressed as NAVPS. A fund's NAV is derived by dividing the total value of the securities in the portfolio by the total amount of shares outstanding. Fees Associated With Mutual Funds When an investor purchases shares in a mutual fund, he is usually assessed a fee known as an expense ratio. A fund's expense ratio is the summation of its advisory fee or management fee and its administrative costs. Additionally, these fees can be assessed on the front-end or back-end, known as the load of a mutual fund. When a mutual fund has a front-end load, fees are assessed at the time of the initial purchase. For a back-end load, mutual fund fees are assessed when an investor sells his shares. Sometimes, however, an investment company offers a no-load mutual fund, which is a fund sold without a commission or sales charge. These funds are distributed directly by an investment company rather than through a secondary party. An Example of Mutual Fund Allocation and Performance If an investor seeks to gain diversified exposure to the Canadian equity market, he can invest in the S&P/TSX Composite Index, which is a mutual fund that covers 95% of the Canadian equity market. The index is designed to provide investors with a broad benchmark index that has the liquidity characteristics of a narrower index. The S&P/TSX Composite Index is comprised largely of the financials, energy and materials sectors of the Canadian stock market, with sector allocations of 35.54%, 20.15% and 14.16%, respectively. Performance of the fund is tracked as the percentage change to its overall adjusted market cap. [Achieving Strategic Asset Allocation with Risk Parity] "There is the strategic allocation mix which we call 'All Weather'. It has to do with making all the assets the same risk parity. The problem is when people try to diversify and they own equities, and equities have volatility that's large, or they own assets that do well when the economy does well and do badly when the economy does badly, they have a concentration of risks in some assets. They need to do .... so that bonds and equities and pieces have comparable impacts. So that whatever happens in the economy has a balancing effect. That's the All weather piece. We have a lot of diversified bets. It's very important for most people to know when not to make a bet! If you come to the poker table you're going to have to beat me. The nature is a very small percentage of people take money in the poker game. They don't know if it's a good investment or a more expensive investment." [On Bonds vs. Stocks and Diversification of Risk in all periods] "The problem of a stock and a bond portfolio, if you put 50 per cent of your money in stocks and 50 per cent of your money in bonds, the problem is you have about 80 per cent of your risk in stocks and about 20 per cent of your risk in bonds. So you don't have diversification. Imagine if you had a bond portfolio with the same volatility as stocks and you went through the financial crisis. Most of the decline in your portfolio would have been protected because the stocks would have gone up in value by an amount that would have offset the other. You have to have comparable amounts of risk in that."

Sickly and weak from radium treatments in his youth, John began to look for a way to reverse the damage. He developed a device that would recycle water hundreds of times per gallon -- a much more thorough process than the water filtration processes commonly used in the public domain.
